
Several years ago, I had the opportunity to follow a family that moved to Nashville from start to finish. It took them six months to build their credit score, two months to compare lenders, and throughout the entire closing process, the one question they were most curious about was: who determines mortgage rates and how?
The answer is that it results from a combination of several factors. The yield on 10-year Treasury bonds serves as the primary benchmark. This is influenced by the Federal Reserve's interest rate direction, recent inflation indicators, and the demand in the MBS (Mortgage-Backed Securities) market. This trend has both favorable and burdensome aspects. When Treasury yields stabilize, rates also stabilize, but if inflation rises again, rates may increase as well, which is a concern.
Looking at the offer that family received, it was during a time when the average 30-year fixed rate based on Freddie Mac PMMS was in the mid to high 6% range. The 15-year fixed rate was slightly lower, in the low 6% range. The advantage of going with a 15-year term was the significant reduction in total interest paid, while the downside was that the monthly payment would be higher. Ultimately, the family was able to make a decision only after comparing the monthly payment differences of the two products with their actual household budget.
They also considered an ARM (Adjustable Rate Mortgage). The 5/1 ARM had a lower initial rate for the first few years, which was attractive, but since the family planned to stay long-term, they didn't want to take the risk of rates increasing after the adjustment, so they chose a fixed rate. An ARM might be beneficial for short-term stays or clear refinancing plans, but otherwise, a fixed rate is more stable.
Credit scores are also a crucial factor. The family initially had a credit score in the 680 range, but after six months of reducing their credit utilization and managing their accounts without any delinquencies, they raised it to the 740 range. As a result, they were able to receive significantly better terms than their initial estimate. A score above 760 is considered the most favorable, while the 700 range sees a slight increase, and the 620-680 range typically shows a significant gap.
DTI (Debt-to-Income) ratio and down payment percentage should also be considered. Increasing the down payment reduces the risk relative to the loan amount, which can lead to better rate conditions, and a lower DTI makes approval easier. These two factors impact actual offers just as much as credit scores do. The family also helped their approval process by lowering their DTI before closing by paying off existing car loans.
Nashville has seen a steady influx of residents from other states in recent years, leading to an increase in relocation inquiries from Korean households. The advantage is a diverse job base and rising income levels, while the downside is that housing prices and loan amounts have also increased accordingly. Both of these factors need to be considered when budgeting.
Practical advice for Korean households is as follows: check and manage your credit score at least six months before applying, compare estimates from multiple lenders, and evaluate total costs including closing costs. From my observations, families that consistently followed these three steps tended to have better outcomes.
Future rates may fluctuate favorably or unfavorably depending on Federal Reserve policies and price trends. I want to emphasize that the decision ultimately depends on each individual's financial situation and plans.
